Spotlight on energy


Fragmentation, innovation and regulation

The GB energy supply market is changing rapidly. Over the last three years the Big Six suppliers have lost 10% domestic market share and the number of independent suppliers has more than doubled. This fragmentation has come at a time of technological change for energy suppliers, with the increasing penetration of smart meters, smart thermostats, and domestic power generation. The combination of market fragmentation and technology is driving innovation as energy suppliers adopt new strategies to attract and retain customers. The changing market provides opportunities for companies to move from being retailers of a homogenous product to technology installation and maintenance. However, those companies reliant on extracting high margins from legacy customers are likely to see both margins and market share diminish either from competition or the CMA.

The GB energy supply market has fragmented at an unprecedented rate. In January 2012, 15 companies supplied household gas and electricity in GB. The largest six of those companies supplied 99% of the market, a proportion which had been largely unchanged for almost a decade. In April 2015 there were 29 companies active in the GB household energy market; and the Big Six supplied less than 90% of the market. The last three years have seen the emergence of sizeable competitors to the Big Six such as First Utility, Ovo and Utility Warehouse as well as growth in more niche suppliers such as Good Energy and Flow Energy.

After surging in the summer of 2014, the growth of the independent suppliers has slowed somewhat over the last 6 months as the Big Six have adopted strategies to defend market share. These strategies include: offering cheap fixed price tariffs; discounting through white labels; and providing smart meters and smart thermostats to customers. The independent suppliers are also innovating, by focusing on niche segments of the market and offering new products such as: smart prepayment; community energy schemes; solar rooftop rental; multi-utility bundling; low CO2 energy; and micro-CHP boilers.

Ironically, the rise in competition and innovation is occurring just as the Competition and Markets Authority (CMA) is investigating the energy market. The increasing levels of competition and innovation have highlighted the contrasting experiences of active customers, who are willing and able to switch, and disengaged, legacy customers. DECC’s (Department of Energy and Climate Change) customer attitude surveys have consistently shown that circa 40% of customers have little interest in switching suppliers. The CMA’s updated issues statement highlighted the growing gap between the prices paid by customers on Standard Variable Tariffs (SVTs) and those on non- standard tariffs.

Overall, we believe the CMA inquiry is positive for the sector, as it is the most thorough, evidence-based, investigation into the energy sector ever undertaken. In the event that the CMA does successfully manage to increase engagement, public perception of the sector should improve. Indeed the technological changes occurring could allow the best energy suppliers to transition from being commodity suppliers to service providers for a range of energy-related technologies in the household. The main risk for energy suppliers is that the CMA remedies increase the churn rate of previously inactive customers, and lead to a reduction in the differential between SVTs and non-SVTs. Such an outcome would be negative for companies that rely on high margin, disengaged customers for the majority of their retail profits.
